What is safety stock?
Safety stock is the extra inventory you keep on hand to absorb changes in demand and supply. How do you calculate safety stock?
The most-used method is the statistical formula: safety stock = Z x standard deviation of demand x the square root of lead time. As ISM sets out, Z is a service-level factor, the standard deviation measures how much your demand swings, and the square root of the lead time scales the buffer to how long a refill takes.
A worked example makes it clear. Say your demand has a standard deviation of 20 units, your lead time is 4 days, and you want a 95% service level (Z of 1.65). That gives 1.65 x 20 x 2, which is 66 units of safety stock. Raise the target to 99% and the same sums push the buffer well above 90 units, because the last few points of certainty cost the most.
Which formula should you use?
There is more than one version, and the right one depends on where your uncertainty sits. When demand is the thing that swings, the demand-variability formula above is enough. When your suppliers are the problem and delivery dates jump around, NetSuite lists a lead-time version that multiplies the Z-score by your average sales and the variation in lead time. If your data is thin, a simple starting point is (maximum sales x maximum lead time) minus (average sales x average lead time). Begin rough, then sharpen the maths as your history builds.
How does the service level set your Z-score?
Your service level is how often you want to avoid a stockout, and it maps straight to the Z-score in the formula. Common settings are a Z of about 1.28 for a 90% service level, 1.65 for 95% and 2.33 for 99%, as ISM notes. Aiming higher is not free: pushing towards 99% raises the buffer sharply, so the target should match how costly a stockout really is for that line.
How much safety stock is too much?
Safety stock protects sales, but every buffered unit also ties up cash and shelf space. The fix is not one figure for the whole catalogue. Fast, high-value lines usually earn a higher service level, while slow or bulky ones can carry a thinner buffer. Grouping products by value and demand, then setting the service level per group, keeps protection where it pays and trims it where it does not. A short check helps here: work out what a stockout on that line actually costs you in lost sales or a stalled trade order, and weigh it against the price of holding the extra units. If the buffer costs more than the stockout, it is too big. For lines that barely move, the buffer question turns into a slow-stock cost question instead.
